Taiwan Advanced Nanotech’s (GTSM:6797) Solid Profits Have Weak Fundamentals – Simply Wall St

Unsurprisingly, Taiwan Advanced Nanotech Inc.'s (GTSM:6797) stock price was strong on the back of its healthy earnings report. However, we think that shareholders may be missing some concerning details in the numbers.

One key financial ratio used to measure how well a company converts its profit to free cash flow (FCF) is the accrual ratio. In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. The ratio shows us how much a company's profit exceeds its FCF.

As a result, a negative accrual ratio is a positive for the company, and a positive accrual ratio is a negative. While having an accrual ratio above zero is of little concern, we do think it's worth noting when a company has a relatively high accrual ratio. Notably, there is some academic evidence that suggests that a high accrual ratio is a bad sign for near-term profits, generally speaking.

Unfortunately, that means its free cash flow was a lot less than its statutory profit, which makes us doubt the utility of profit as a guide. Indeed, in the last twelve months it reported free cash flow of NT$576m, which is significantly less than its profit of NT$618.2m. Given that Taiwan Advanced Nanotech had negative free cash flow in the prior corresponding period, the trailing twelve month resul of NT$576m would seem to be a step in the right direction.
